The formula for calculating the cap rate is simply net operating income divided by the current market value of the property.
Real estate investors usually use cap rates to compare the risk of several commercial assets. Cap rates can be used to guide other real estate investment decisions, although they may not be as useful. If you're contemplating using the cap rate to analyze possible properties, keep in mind that there are several tools available to assist you. Other indicators can be used to assess risk and possible returns on an investment property.
For commercial buildings, cap rates can be a useful tool. However, this technique should not be used to assess the worth of single-family houses, properties with erratic revenue streams, or properties that you want to flip right away. Although it may be tempting to look for a cap rate that is generally "excellent," the realities of the market mandate that no cap rate figure is "good" for every property.
